if the employee knowingly withdrew the funds in the account when it was designated as incorrect, despite it being an employers error, then the employee is held liable. just because it was a mistake and direct deposited into one's account, does not mean it's free money.
once the bank and employer correct the issue by reversing the direct deposit the issue is considered resolved.
if the account goes overdrawn by this correction, then the account holder/employee is responsible for paying that money back to the bank (plus overdraft/ns/unavail funds fees i'm sure).
to answer your last question, the employer has already discovered the error and has notified the employee in a timely manner and has worked to correct it.
